Asset allocation is the decision of how to diversi- fy your investment portfo-fy your investment portfo-f lio. The main options are stocks and bonds. The importance of as- set allocation started back in 1986 with a schol- arly article titled Deter- minants of the Portfolio Performance, published in the Financial Analyst Journal. That article had a rip- ple effect. Study of asset allocation has lasted de- cades, and much has been learned. In summary, asset allo- cation is important. It is really, really important. The biggest decision you make about your in- vestment portfolio has to do with the types of in- vestments you own. Asset allocation is by far the greatest influence on the volatility and return on your investment. In my opinion, get as- set allocation right and you are ahead of the game. Get it wrong and you have virtually no chance of achieving your invest- ment objectives. Over the years I've no- ticed that the bulk of con- versations on investing have been about specific investment alternatives. What stock to buy and what stock to sell, and when that transaction should be completed. In the original 1986 study, the importance of security selection and market timing accounted for less than seven perfor less than seven perf cent of the performance of an investment portfolio. That means spending the bulk of the time consider- ing what is least impor- tant is a colossal waste of time. Stocks provide the op- portunity for a higher re- turn than bonds. Stocks are more volatile. If you want a good long- term return then stocks are the most appropriate option. If you want less volatility and are willing to accept a significantly lower return, then bonds make the most sense.
